Plus, the device would be HUGE if you wanted to add all that functionality. Look at the existing iPhone. It got much bigger without all the physical buttons and it only has 4GB of disk space.

I think this is a great way to expand iPod functionality without sacrificing the simplicity of design. Not necessarily as a phone, because I think the iPhone is pretty much spot on. But the ability to pop open your nano, just to click shuffle or whatever could be very handy, as opposed to having to roll back through the menu, etc.
